The only time I have seen this is when I did my dads toyota cambelt and it was where somebody had jammed cambelt cover on slightly out of place... therefore it was rubbing on cambelt.

I had a similar problem with mine , I had a leak at back of engine and I checked all obvious things as you have mentioned but it turned out to be the head gasket had blown a hole in gasket between water way and edge of head to block (on N/S head)

all the ones I have changed have always been full hub assembly which is easier to do than these wheel bearings !!!

Well I thought it could be, but no water in oil or oil in water and it runs fine at higher revs.

I would have thought that it would not run at all if it was the head gasket??? or am I mistaken??

It could of blown across water way/piston bores which just compresses the water system and blows water out wherever and no oil in water

defenitly a pig of a job (haynes manual says remove engine or head to get n/s one off) with time and patience you can get it off as JasonH said you have to shift the engine across good luck with it

From personal experience head gaskets blow in a few ways normally .... 1 across water to oil way hence leaving mayo on dipstick and oil filler cap, 2 water across to piston bores which which pressurises water system and will push water out anywhere possible even down exhaust causing steam coming from it, 3 piston bore to bore which you will loose compression and lack power.
Also I have changed my gaskets but never got heads skimmed and they are fine.
